Home Equity To Finance A Vacation Home

Mortgage Financing for Vacation or Second Homes

Your second option is to borrow from your existing propertys equity. There are a couple of ways to go about this.

The most popular option is to take out a HELOC a line of credit backed by the equity you have in your home. If you take this route, your primary mortgage will stay the same. The HELOC will count as a separate loan. However, HELOCs usually offer variable interest rates, which can be risky in the long run. They also require good to excellent credit scores.

Home equity loans are another popular option. These loans are also backed by your equity in your home. They provide your funds in a lump sum . Home equity loans generally have fixed interest rates.

If your homes value is on the rise, you could also consider refinancing your existing mortgage into a bigger loan. You can spend the difference on your second property. You may also be able to renegotiate a lower interest rate.

Hire A Real Estate Agent

A real estate agent can make the house hunting process a lot easier. For instance, a good agent can:

  • Show you the most relevant properties currently available
  • Inform you about houses coming to the market soon
  • Help you determine a fair market value for your desired property type
  • Tell you what neighborhoods prohibit short-term rentals
  • Negotiate with the seller

Ask your family and friends if they can refer you to a real estate agent. You can also interview several agents to get a feel for their personalities, working styles, and level of experience.

Thinking About Buying A Second Home Here’s How It Works

A second home can provide a convenient getaway or a source of extra income. It also comes with lots of additional responsibilities and expenses.

Buying a second home has become a popular option for some Americans, and its easy to see why. Second homes can serve as a private getaway, a source of rental income, or a retreat for friends and family. And, with increased opportunities to work remotely, you could even use a second home as a place to live whenever you need a change of scenery or more space.

Finding The Right Fit

There is much to consider before purchasing a second home or vacation property. While real estate is almost always a good investment, vacation properties are far from a sure bet.

Demand for real estate in core urban markets can remain relatively strong even through recessions because people still need to live near where they work, whereas real estate in getaway markets can be more volatile in down markets.

If you are considering the purchase as a financial investment, it is best to tread carefully and research the property fully before taking on what could be an expensive second mortgage. Be aware that a hot market today, may not remain so tomorrow.

Consider Political Risks – Especially if You Are a Foreign Buyer

Political winds change and in troubling times real estate can be an appealing asset to tax aggressively given its lack of mobility. In 2020 Californias vote on a partial repeal of the 1978 Proposition 13, though initially the repeal would only apply to industrial and commercial properties.

When markets get overheated local politicians may also decide to place additional transaction or vacancy taxes on foreign owners, so it is usually best to invest in your home country unless you are explicitly buying a bug out spot.

That being said, a truly solid second home or rental property makes a secure financial investment provided you have the needed liquidity to survive market turbulence.

Turning Your Second Home Into An Investment Property After Closing

Its not uncommon for someone to decide to convert a second home to an investment property at some point. Its best to read your mortgage paperwork to verify there arent any restrictions on how long the home has to be used as a second home to avoid an investigation for occupancy fraud.

Dont forget to report rental income to the IRS when you file taxes. If you decide to refinance, youll be subject to investment property guidelines and interest rates on the new mortgage. That means youll need more equity to refinance and will likely pay a higher rate than you did when the home was classified as a second home.

Second Home Mortgage Requirements: How To Qualify

The application process for a second home is the same as purchasing a primary residence, or the home you live in most of the time, said Brian Coutu, a mortgage advisor at Fairway Independent Mortgage Corporation . Buyers will need to provide documentation of their income, assets, and debts, and their loan officer will pull their credit score.

Its a good idea to get preapproved* for a second home loan before you start looking at properties so you know that you will qualify and how much you can afford.

Although the application process is the same as for a primary residence, the financial requirements are higher for a second home. Here are the basic requirements for getting a mortgage on a second home.

Conditions To Qualify As A Second Home

A second home can actually be rented out, too but only for small periods of time. According to the IRS , for a property to be considered a second home and not an investment property it must meet one of the following two conditions:

  • You use the home at least 14 days each year.
  • You use the home at least 10% of the days that you rent it out.
  • Second homes are also eligible for mortgage tax deductions well discuss this in more detail in a moment.

If your prospective second home is located in a state different from your primary residence, youll need to get up to speed with state and local taxes, zoning laws and any number of state-specific real estate provisions. To transact the deal with confidence, youll need a trusted real estate agent and mortgage provider as well as a professional title company. Expect to do some serious due diligence.

Decide How To Finance Your Vacation Home

Once you find a lender, consider your financing options. You may be considering paying the down payment through savings, a cash-out refinance from your primary residence or a home equity line of credit . Savings are the best option because you wont tack on additional debt.

While lenders can be liberal in some ways when financing a primary residence, vacation homes are different. FHA and VA financing are out theyre only intended for primary residences but conventional financing is available. Freddie Mac defines a second home as:

    • It must be occupied by the borrower for some portion of the year.
    • It must be a one-unit dwelling.
    • The borrower must have exclusive control over the property.
    • The second home cannot be a timeshare.
    • It must be suitable for year-round occupancy.
    • The property cannot be subject to any agreements that give a management firm control over the occupancy of the property.
    • Rental income cannot be used to qualify the borrower.

The Difference Between Vacation Homes & Investment Properties

When it comes to getting a second home mortgage, it is important to be clear on the distinctions between a vacation home and an investment property.

A vacation home is defined as a property used for recreational purposes for part of the year, whereas an investment property is defined as any real estate that is used to make a profit rather than as a primary residence. Investment properties include residential rental properties, commercial properties and homes purchased with the intention of flipping to resell. If your home is rented for 15+ days out of the calendar year, it will be considered a rental/investment property rather than a vacation home by the Internal Revenue Service .

The loan application process is typically easier for borrowers who intend to buy a vacation home rather than investment property because it comes with less strict down payment requirements and lower interest rates. If you plan to rent out your second home, your lender will likely require an additional appraisal and a rent schedule.

    Home Equity Lines Of Credit

If you have sufficient equity in your current home, you can take a line of credit and use the money to pay for the down payment or buy the vacation home outright. This means that you will not have to refinance your current mortgage when financing a vacation home. Your first mortgage will remain as is while you add a new mortgage with different terms. In some cases, property owners can even tap into 100% of their propertyâs value with a home equity line of credit. Borrowers can choose between a home equity line with fixed second home mortgage rates or one with variable rates. The former comes with a higher rate, but better stability.

What Is A Second Home Mortgage

What Is The Second Home Down Payment Requirement in Kelowna BC

As the name suggests, a second home mortgage is for individuals who already own a primary residence and have a first mortgage. A second home mortgage is an additional mortgage taken out to purchase your second home.

Mortgages to purchase a second home have stricter requirements than those that pertain to your primary residence. When you think about it from a lenders perspective, more stringent vetting makes perfect sense: Two mortgages mean twice as much stress on your debt-to-income ratio. Because of this, lenders typically request higher down payments, tougher underwriting standards and higher interest rates than what you will encounter on your primary residence.

    Primary Residence Mortgage Rules

Every mortgage application you complete will involve you answering the question of how the property you intend to purchase will be used. The options include primary residence, second home, and investment property. The option you select will play a part in determining the mortgage rates you will get. They also have different requirements that need to be met before the mortgage can be approved.

Primary residences typically get the lowest interest rates among the three options. This is because lenders generally believe that a buyer will be more inclined to repay a mortgage for the house that they live in. The fact that it is the roof over your head is extra motivation to keep up with payments. It is also due to this reason that mortgages for primary residences come with the lowest value for down payments and are the easiest to get.

The boxes that a property must check for it to be considered a primary residence are:

    • You have to live in the home for most of the year.
    • The home must be within reasonable proximity to your workplace.
    • You have to start living in the house within a 60-day period after closing the mortgage.

Buyers should also note that refinancing a primary home mortgage requires proof of residency.

    Option : Home Equity Loan

For homeowners who have substantial equity in their property, a home equity loan may be an option. However, lenders are less willing to approve a home equity loan that drains too much equity from the principal residence out of concern that home values could continue to decline. Lenders assume that if the homeowners run into financial trouble, they will be more aggressive in keeping up with payments on the primary residence rather than the vacation home.

To get a loan to buy a vacation home, be prepared to pay more upfront, and to show that you have a higher credit score and better debt-to-income ratio than you would need when applying for a mortgage for a primary residence.

The Differences Between Mortgages On Primary Residences And Second Homes

On your primary mortgage, you might be able to put as little as 5% down, depending on your credit score and other factors. On a second home, however, you will likely need to put down at least 10%. Because a second mortgage generally adds more financial pressure for a homebuyer, lenders typically look for a slightly higher credit score on a second mortgage. Your interest rate on a second mortgage may also be higher than on your primary mortgage.

Otherwise, the process of applying for a second home mortgage is similar to that of a primary residence mortgage. As with any loan, you should do your research, talk with multiple lenders and choose the loan that works best for you.

Financing Options For Vacation Home Loans

Using Second Home As A Rental And Vacation Home
  • Do a cash-out refinance: If you have enough equity in your home, and it makes financial sense to refinance at the current rate, you may be able to get the cash to buy your vacation home by doing a cash-out refinance. A cash out refinance is where you replace your current loan with new mortgage loan for a larger amount than the existing amount, and keep the difference between the two loans in cash. You can check current rates for a cash-out refinance on Zillow. Just add the amount of cash youd want to take out under the Advanced Options.
  • Get a HELOC: Another option for those with substantial equity in their homes is a home equity line of credit . A HELOC is a revolving line of credit that lets you borrow against the equity in your home. Similar to a credit card, a HELOC gives you a credit limit and lets you withdraw the funds as you need them. This is a good option if you want to avoid refinancing the mortgage on your primary residence. You would keep your first mortgage with its current interest rate, and take out a separate HELOC loan with different terms. Not all lenders offer HELOCs, but you can search for a HELOC lender on Zillow.
  • Take out a new loan for the second home: If you can qualify for a second loan as outlined above, or if youve already paid off your first mortgage, you can get a new loan for your vacation home. This option would help you avoid refinancing your existing loan, so if you have a lower rate locked in, you can keep it that way.
